The evolution of Portfolio Trading

The fixed income landscape has evolved with the proliferation of Portfolio Trading (PT). Driven by the expansion of fixed income ETFs, increased indexation, and technological advancements, PT volumes have surged dramatically in recent years and now make up ~12% of TRACE across both IG and HY.

Perhaps most notable is the growth in ‘mega’ PTs, both in terms of aggregate size, per line item notional, and number of line items. Transactions exceeding $2 billion have become commonplace, transforming what was once a rarity, into the new normal. This trend reflects the market's growing comfort with portfolio trading and the simplicity, certainty, and quality of execution they bring.

Technology has evolved in parallel, with sophisticated tools that now enable buy-side clients to optimize portfolios prior to execution. Simultaneously, dealers have enhanced their capacity to hedge larger PTs using a broad range of instruments which has improved execution quality and risk management.

With the rapid growth of this protocol, comes a persistent challenge. As PT volumes grow, dealers frequently face substantial residual positions that require efficient risk redistribution. Dealers are more focused than ever on efficient use of balance sheet, creating a pressing demand for more effective risk transfer mechanisms.

We view this as the natural next evolution for PT—enhancing the technology to facilitate this efficient redistribution of residuals and inventory. Helping dealers quickly transition excess risk off the back of PTs should help them to enhance their pricing, and ultimately improve the outcomes for clients. In addition, the market has been searching for a parameter-based mechanism that can enable clients to solicit portfolios tailored within specific criteria. Together, this should enhance liquidity for all participants.

These risk transfers happen today through spreadsheets and instant messages, and should benefit from more accurate, real-time data in the workflow.

With our AI-driven pre-trade composite (CP+™), and liquidity data built into the workflow, clients and dealers can streamline and dynamically assess risk sleeves. Dealers can accurately price residual risk back to clients, for both individual line items and baskets, enhancing their ability to redistribute that risk. Importantly, this can all be done in one place, quickly and effectively.

We’re calling this new enhancement “Axed PT”—in recognition of the post-PT axes flowing back from dealer to client. At a time when single PTs can now represent a meaningful portion of the day’s TRACE volume, we believe it’s an important and timely enhancement. We’re actively developing it with both clients and dealers and are looking forward to their feedback on how it might evolve in the future.
